Frequently Asked Questions

Why Contractors Use Umbrella Companies

Contractor umbrella companies have become a popular way for contractors to work in the UK. But what are they, and why do people use them? An umbrella company is a payroll company that contracts workers to hire out to other businesses usually via an agency. Essentially the Umbrella company sits between the contractor and the agency/end client and processes the contractors pay each week. This can be an appealing option for contractors who want to avoid the hassle of setting up their own limited company. There are no IR35 concerns, and there is minimal paperwork to complete each week. However one of the frequently commented downsides to using an umbrella company is that you will be paid net, which means that the income on your timesheet will have deductions made for employers national insurance, apprenticeship levy, employer pension contributions, and the Umbrella company margin. After this, further payroll taxes are deducted including employees national insurance, income tax, and employee pension contributions. To understand the full picture complete our Take Home Pay Calculator above. And you still have questions take a look at our umbrella company faqs.

How National Insurance Contributions are Calculated

Umbrella contractors have two different types of national insurance contributions (NIC) deduced from their pay which reduce their overall gross pay. The first type is called employers NIC, and for weekly paid contractors this is deducted at a fixed rate of 13.8% on all weekly earnings above £170. Employers NIC is uncapped, so the tax rate remains 13.8% no matter how much you earn. The second type is employees NIC and deductions are made at two rates. For earnings between £184 to £967 per week the rate is 12%. And then for all earnings above this threshold, the rate is 2%. Although this tax rate is also uncapped, it’s much lower for higher earners compared to employers NIC. Note these rates are set of the HMRC and are exactly the same as used by other umbrella companies.

Could I Use a Limited Company

Limited companies are a great way to conduct your business because they allow you the flexibility and benefits of paying yourself salary or dividends, make pension contributions tax free through company funds – even leave retained funds in the business for future extraction! Our sister company No Worries Company Services is well versed in how best to operate a limited company. They do however come with more administrative hassle than Umbrellas. A good accountant should be able take some of this load off your hands but still, when compared with an Umbrella company, the admin involved is more.

Another problem arises if your work falls within IR35. Often you will not be able to use a limited company are this work, and where you can, the tax deductions you suffer through your company will mitigate any tax advantage you might have. In most cases, if your work is caught by IR35 (sometime termed “inside IR35”) then your best option will be to use an Umbrella company.
